No I. PROJECT STATUS AND RATIONALE FOR RESTRUCTURING 1. Project Status. This IBRD US$100 million loan project supports the construction of main irrigation canals and selected branch canals to supply water from the Wudu Reservoir to farmers and residents in six counties, as well as the development of community-driven development (CDD)-based water user associations (WUA). The project was approved on February 28, 2012, became effective on July 10, 2012 and its current closing date is December 31, 2017. As of November 25, 2017, the project has disbursed US$66.66 million, or 67% of the loan proceeds. 2. The total cost of this project is US$700.77 million, of which US$600.77 million counterpart fund is shared between central and provincial governments. According to the Government of China’s shared responsibility arrangements for the large irrigation schemes (such as the Wudu Scheme), the financing of main irrigation and branch canals are the responsibility of the central and provincial governments, while lateral and sub-lateral canals are the responsibility of the local governments (the “Counties”); and finally, farmers and communities should contribute with the construction of on-farm ditches. As such, in the Wudu Project, only the construction of main irrigation canals and selected branch canals were included in the project scope, in addition, one lateral canal and three sub-lateral canals were also selected into the project scope to demonstrate the effect of community demand driven approach, as indicated in the PAD. 3. This project has three components. Component 1: Construction of Main Irrigation System (Total cost US$691.03 million, of which Bank Financing US$97.41 million) comprise the construction of a new irrigation system, including Xizi Main Canal, Jinlong sub-main canal and 16 branch canals. The World Bank loan finances the section 1 of Xizi main canal, Jinglong sub-main canal and 10 branch canals; while the other canals are financed by the counterpart funds. 4. Component 2: Development of CDD-based On-farm Works in Demonstration Areas (Total cost US$4.49 million, of which Bank Financing US$0.90 million) comprise (i) Construction of on-farm works including one lateral canal and three sub-lateral canals with a total length of about 48 km; (ii) Establishment and development of Water Users’ Associations (WUAs) and enhancement of Producer Co-operatives based on community demand driven approach around a lateral/sub-lateral canal areas in each demonstration area to organize and implement The World Bank Sichuan Wudu Irrigated Agriculture Development Project (P121414) the construction, operation and maintenance of on-farm works; and (iii) Provision of an integrated package of agricultural inputs and supporting services in each demonstration area to small holder agricultural producers and farmer groups to maximize the benefit of irrigated water delivered to the field and help increase farmer’s production and income. 5. Component 3: Institutional Capacity Building and Project Management Support (Total cost US$1.44 million with Bank financing 100%) provides technical assistance for the institutional strengthening, including: (1) Capacity building through study tours and training; (2) Consulting services and office equipment; and (3) Acquisition of vehicles to provide necessary technical support for implementing the activities under component 1 and 2 of the Project. 6. The overall implementation progress of the project has been slow. As of November 25, 2017, under Component 1, all 16 canal sections planned for Xizhi main canal and Jinlong sub-main canal are under construction but only four had been completed; 18 out of 19 branch canal sections for the 16 branch canals are under construction but only seven had been completed. The completed total investment under Component 1 is currently US$498.24 million, accounting for 72 percent of the planned investment (US$691.03 million) at project appraisal stage. The Sichuan Province has planned that all 35 main, submain and branch canals (16 are with Bank financing) will be fully completed by June 2019. 7. The construction of the lateral canals, which is fully financed by the county governments, was also delayed due to lack of fund in the local governments over the past five years. As of November 25, 2017, only one out of 49 lateral canals have been completed, and only seven are under construction. The total length of these 49 lateral canals is 676.12 km, with a cost estimate of US$247.08 million. The Sichuan Province has planned that eight out 49 lateral canals will be completed by October 2019. 8. Under Component 2, the construction of on-farm works in the demonstration areas are being procured and is expected to be completed in December 2018. However, the complete demonstration activities in three counties will be procured in the first quarter of 2018 and are expected to be completed by September 2019. The establishment of WUA is still under preparation. It is expected that the development of Component 2 would be completed by October 2019. 9. The implementation of Component 3 was generally smooth. Trainings have been provided to the staff of the municipal PMO and county PMOs to improve the institutional capacity. 10. Given the slow implementation progress and lack of substantial results and indicators achieved, the ratings of progress toward achievement of PDO and Implementation progress were rated as “Moderately Unsatisfactory” by the Bank’s supervision mission in May 2017. The delays were primarily caused by lengthy procurement processes and initial design approval process. The project management rating was also rated as “Moderately Unsatisfactory” due to the issue on conflict of interest. The issue was raised in the audit report of 2014 and 2015. In order to resolve the issue, the Project Management Office/Government has prepared an action plan in The World Bank Sichuan Wudu Irrigated Agriculture Development Project (P121414) line with the related Government and Bank procurement policies. The action plan was agreed with the Bank team and implemented in 2016. Recently, the Bank team has received and reviewed Audit report of 2016 and found that it does not include any of the conflict of interest (COI) issues disclosed in both audit reports of 2014 and 2015 respectively, therefore based on the information provided, the Bank team concludes that the COI situation raised in previous audit reports has been resolved adequately. As of November 2017, the Borrower’s performance in project implementation has substantially improved, and the ratings are expected to be upgraded after the project restructuring, once the proposed and revised PDO is approved. 11. Procurement. The delays in implementing Components 1 and 2 were mainly due to the lengthy procurement processes adopted by the project management office (PMO) at the Sichuan Wudu Water Diversion Management Bureau at the municipal level and weak coordination between the municipal PMO and its county level branches in terms of approving designs and carrying out procurement processes and contracting of works. Additionally, at the beginning of the project implementation, the approval process of the project’s preliminary design lasted a year; hence the procurement activities were also delayed by one year. The procurement performance rating of the project was rated by the Bank’s supervision mission in May 2017 as “Moderately Unsatisfactory” due to overall slow procurement progress. The PMO implemented a Procurement Action Plan to improve the efficiency of the procurement. Now, the bidding process for all contracts with Bank financing has been completed and contracts have been awarded. 12. Safeguards. The implementation of environment and social safeguards is “Satisfactory” throughout project implementation, since no major safeguards issues were identified during implementation. The proposed project restructuring will not change the scope of the project and therefore the coverage of the safeguards after project restructuring will not be changed. The Bank safeguards policies should apply to the implementation of the associated irrigation works (lateral/sub-lateral canals and on-farm ditches) and water supply works (if any) until the proposed new closing date (October 31, 2019). The works that the counties will carry out eventually on the lateral and on-farm ditches that go beyond the closing date of the project are not under the purview of the project and Bank’s safeguard policies. The project ISDS has been updated to reflect the new PDO and the understanding above. 13. Financial Management. The financial management of the project was rated “Moderately Satisfactory” by the Bank’s supervision mission in May 2017. The processing of IBRD loan disbursements was slow from June 2016 to May 2017, but it has improved since May 2017 due to actions taken by the municipal PMO and Finance Bureau and Sichuan Provincial Finance Department. 14. Project mid-term review (MTR). A project MTR was conducted in March 2016. The MTR concluded that the project design was too ambitious to be implemented in 5 years and its scope was not aligned with the Project Development Objective (PDO). To achieve the part (a) of the PDO as currently stated (increase the coverage of irrigation services in the Project Area in order to increase agricultural production), the Counties would need to complete the construction of 49 lateral canals before the project closing, and the farmers would also have to The World Bank Sichuan Wudu Irrigated Agriculture Development Project (P121414) complete the on-farm investments and work to an increased agricultural production. However, these activities are beyond the control of the project, as the project scope is limited to main and branch canals, following the arrangements of shared-financing established by the Government of China. Given the demonstrated weak financing capability of the Counties over the past five years, the substantial implementation of lateral canals would be unachievable at least for the next four or five years. The part (b) of the PDO, related to the provision of water supply in bulk to small rural communities and industries, is also dependent on the construciton of mains and distribution networks that are beyong the scope of the project. Therefore, the current PDO and respective results are considered unachievable for the approved project scope (see section II for detailed proposed PDO changes). 15. Additionally, the MTR also analyzed and concluded that the project closing date would need to be extended in order to allow for the main and branches canals’ contracts and the demonstration areas to be fully implemented and achieve the expected results. 16. Project Restructuring. Further to the project MTR’s findings and recommendations, the task team and Sichuan Province officials agreed on the need of processing a level-2 restructuring in order to revise the PDO and results indicators to better align them with the project activities specified in the PAD. The restructuring will also extend the project closing date by 22 months, to allow the completion of the project activities, as outlined in the PAD. The project team has assessed that, with this level-2 restructuring, the (proposed) revised PDO will be relevant and achievable. The World Bank received official requests from Ministry of Finance, the People’s Republic of China, dated on April 18 and December 20, 2017 requesting the Bank to consider this proposed restructuring. 17. The Bank’s recent supervision mission in November 2017 reported that the Municipal Government of Mianyang had approved the Action Plan on November 27, 2017 for the proposed extension of 22 months from the current closing date December 31, 2017 to the extended closing date October 31, 2019. The key actions are as follows:  To construct the new main irrigation system within the original project scope as planned in the PAD, including Xizi Main Canal with a total length of 108 km, and Jinlong sub-main canal and 16 branch canals with a total length of 305.24 km by the proposed new Closing Date – June 2019;  To construct on-farm works in the three demonstration areas within the original project scope as planned in the PAD, including one lateral canal and three sub-lateral canals with a total length of about 38.91 km by December 31, 2018; and  To establish and develop a Water User Association (WUA) in each of the three demonstration areas to monitor the construction, and to be responsible for operation and maintenance of on-farm works by October 2019. 18. Risks and Mitigation Methods. The main risks that can affect the (proposed) revised PDO achievement and jeopardize the complete implementation of project activities are related as “Moderate” in the current SORT matrix (see section III) because the bidding process for all contracts with Bank financing has been completed and The World Bank Sichuan Wudu Irrigated Agriculture Development Project (P121414) contracts have been awarded. All counterpart funds required for the remaining project activities within the original project scope have been fully allocated for the implementation of the rest project activities within the original project scope. Safeguard policies have been continuously rated as “satisfactory”. So far, the procurement efficiency has picked up substantially over the past six months. The procurement and financial management performance ratings have been continuously improved given all procurement with Bank financing has been completed and financial management has been strengthened. The task team has agreed with the governments at different levels that they will speed up the project progress to achieve the (proposed) revised PDO in line with the Action Plan approved by the Municipal Government of Mianyang. 19. The proposed restructuring fully complies with OP/BP 10.00, as the (a) the project is not subject to suspension of disbursements, and (b) the Borrower currently does not have any outstanding audit reports nor there are any audit reports that are not satisfactory to the Bank. II. DESCRIPTION OF PROPOSED CHANGES 20. PDO. The proposed revised PDO is to: (a) increase the command area for irrigation in the project area; (b) increase bulk water supply capacity for small rural communities and industries in the project area; (c) introduce community-based participatory approach in the management of water facilities and infrastructure in the demonstration areas.  Part (a) will be changed from “to increase the coverage of irrigation services in the project area in order to increase agricultural production” to “to increase the command area for irrigation in the project areas”. The increase in command area is justified by the fact that the loan is financing the upstream infrastructure only (main and branch canals). The increase in coverage of irrigation service, which refers to the actual provision of water to the farm gate, will occur once the local Governments finance the downstream infrastructures (laterals and sub-laterals), which is expected to occur only after project closing. The reference to increase agricultural production is deleted from the PDO as it requires approximately four years for the farmers to take advantage of the new system and record impact on yields, which is expected to occur after project closing.  Part (b) will be changed from “to provide water supply in bulk to small rural communities and industries in the Project Area” to “increase bulk water supply capacity for small rural communities and industries in the project area”. The increase in capacity is justified by the fact that the loan is financing the upstream infrastructure only (main and branch canals). The actual provision of water will occur once the Government will finance the downstream infrastructure such as connection mains, supplementary water treatment plant and distribution networks, which is expected to take place only after project closing. The World Bank Sichuan Wudu Irrigated Agriculture Development Project (P121414)  Part (c) will be changed from “to introduce a community-based participatory approach in the management of water facilities and infrastructure and increase capacity of higher value agro-products in the project area to ensure sustainable development of agriculture” to “introduce community-based participatory approach in the management of water facilities and infrastructure in the demonstration areas”. This change is due to the consideration that (i) the loan is financing the proposed activities within the demonstration area only, while the same activities will be financed in the rest of the area by the Government after project closing; (ii) as it requires approximately four years for the farmers to take advantage of the new system, the increase of the production and the switch to higher-value crops is expected to take place after project closing; (iii) it is difficult to meaningfully define and demonstrate evidence for ‘sustainable development of agriculture’ at this point in the Project, so it is removed from the PDO. 21. Results Framework. The Results Framework (RF) will be modified to better reflect the achievements of project, and the (proposed) revised PDO. The main modifications made to the key indicators of the results framework are outlined in the next paragraph. Other changes in the component level indicators are directly presented in the revised RF. The Results Framework will now be included in the Project Implementation Plan, instead of an annex to the Project Agreement. 22. PDO Level Results Indictors:  “Increased new effective irrigated area with the project” has been changed to “Increased command area for irrigation with the project” to better reflect the project PDO. Effective irrigation areas could not be achieved without on-farm works. The PAD explicitly states that this project only constructs main system and the on- farm works (beyond this project scope) will be financed by county governments and farmers (paragraphs 13 & 19 in the PAD).  “Annual value of agricultural production per mu” dropped as this can be only achieved gradually with on- farm works investment after project completion; and  “Number of farmers (and female farmers) benefiting from the supplementary irrigation” has been changed into “number of farmers (and female farmers) that would be benefitting from the increased command area for irrigation with the project”. The explanation for this change is similar to (i) above, as “supplementary irrigation” can only be achieved gradually with on- farm works investment after project completion.  “Annual amount of industrial and domestic water supply” has been changed to “Annual industrial and domestic water supply capacity” for clarity and alignment with project scope.  “Number of O&M plans prepared and implemented for both main and on-farm systems” has been changed to “number of O&M plans prepared for both main system and on-farm system in the demonstration areas" for clarity and alignment with project scope. 23. The yearly target values of each indicator will also be updated in line with the actual achievement and project extension. The World Bank Sichuan Wudu Irrigated Agriculture Development Project (P121414) 24. Loan closing date. The construction of Xizi main canal is underway and expected to be completed by June 2019. The last works contract for the construction of the branch canal in Jiangyou City are being procured and is scheduled to be completed in June 2019. The last works contract for the construction of lateral and sub-lateral canals in demonstration areas are being procured and is expected to be completed in December 2018. However, the complete demonstration activities in three counties will be completed by September 2019. Therefore, it is necessary that the project closing date be extended by 22 months to October 31, 2019 to allow the completion of construction works and community based water management demonstration. This will be the first project closing date extension. 25. Disbursement Estimates. The disbursement estimates will be revised in order to match with the revised implementation progress and project extension. 26. Implementation Schedule. The implementation schedule will be changed to match the revised implementation progress and project extension. 27. Economic and Financial Analysis. The economic analysis was updated to reflect the changes in the implementation schedule and the PDO. With this proposed project restructuring, the project construction period would be extended to October 31, 2019. The lateral and sub-lateral canal constructions are expected to be started by the local governments in 2019. Therefore, by end of 2021, 76 percent of the increased command areas would be connected to the main irrigation system through lateral canals or direct connection with the main or sub-main canal. The irrigation benefits are expected to start to accrue with one-year lag after the lateral and direct connection constructions. The project costs are based on the latest estimation. The Project Economic Rate of Return (ERR) is estimated at eight percent with NPV of US$9.1 million. Judging against the revised Bank Opportunity Cost of Capital (OCC) of six percent, the project is economically viable. At project appraisal, the ERR and NPV were estimated at 13 percent and the NPV (at a discount rate of 12 percent) is estimated at US$278.98 million. 28. The financial analysis was also updated to gauge the project impact to farmer’s incomes, and to recommend the minimum water tariffs. According to the analysis, the farmer’s income would increase by RMB640/mu (US$91/mu) at full development, which is financially attractive to the farmers. The water tariffs for irrigation and rural drinking water are recommended to increase from the current level of RMB0.42/M3 and RMB 0.50 /m3 to the level of RMB0.46/m3 and RMB0.58/m3 respectively (US$ 0.07/m3 and US$0.08/m3) to fully recover the operation and maintenance (O&M) cost of the irrigation system. For urban and industrial usage, the water tariff is recommended at RMB1.06/m3 (US$0.15/m3) to full recover the Bank loan and O&M cost. The Municipal PMO has agreed to recommend the proposed tariff to the respective County Pricing Bureau for consideration. 29. As a prioritized national public investment project, the total counterpart funds for main and branch canals have been fully committed. Costs for lateral canals need to be secured from county government budgets to irrigate at least 76 percent of the increased command area by the end of 2021. Beyond the completion of the construction The World Bank Sichuan Wudu Irrigated Agriculture Development Project (P121414) including the lateral canals, the fiscal impact of the project will be minimal as the water tariffs would be set at the above level to fully cover the sustainable O&M costs of the major infrastructure, including lateral system. Further, the project is introducing participatory management of on-farm works, for which the rehabilitation costs of the on-farm woks (beyond the lateral canals) as well as their O&M costs would be borne by the farmers' water use associations (WUAs), with technical support from the local of water resources agencies. 30. Systematic Operations Risk-rating Tool (SORT). The SORT was not available at project appraisal. Through this level-2 restructuring, the overall risk is rated as “Moderate” given the reason as described in the Section I on risks of this Restructuring Paper. 31. Component and Cost. The costs estimate of Components 2 and 3 have no changes, but the costs for Component 1 will be updated from US$691.03 million at appraisal to US$716.42 million. This cost increase of US$25.39 million (or three percent of original cost estimate) is due to updating of the unit cost in the preliminary design, and will be borne by the counterpart funds that is already secured. 32. Due to the upcoming closing date, the restructuring package includes two sets of legal documents. The notice extending the closing, in the first set of the legal documents, will be signed by the Bank representative only: this will ensure that the loan extension will be completed in a timely manner. The other set includes letters of amendment of the loan and project agreements - to reflect the PDO change and other changes as described in the restructuring paper – which will be signed and countersigned by the representatives of the Bank and the Borrower, respectively.
